What is the Hong Kong offshore profits tax exemption?

Hong Kong operates a territorial tax system: only profits that are sourced in Hong Kong are subject to Profits Tax. Profits arising from business activity conducted entirely outside Hong Kong may be eligible for an Offshore Profits Tax Exemption — commonly referred to as an ‘Offshore Claim’.

What are the Hong Kong Profits Tax rates?

For companies: 8.25% on the first HK$2 million of assessable profits, and 16.5% on profits above HK$2 million. Hong Kong has no VAT, no GST, no capital gains tax, and no withholding tax on dividends.

What is the territorial tax principle?

Unlike most countries that tax worldwide income, Hong Kong taxes only income arising in or derived from Hong Kong. The Inland Revenue Department (IRD) applies a source-of-profits test to determine whether profits are subject to tax. This is governed by the Inland Revenue Ordinance (Cap. 112) and explained in Departmental Interpretation and Practice Notes No. 21 (DIPN 21).

How is the source of profits determined?

The IRD looks at where the profit-generating transactions actually take place. Key factors include: where contracts are negotiated and executed; where clients and suppliers are located; where the actual work or services are performed; whether the company has any physical presence or employees in Hong Kong.

Is the exemption automatic?

No. The offshore exemption is NOT automatic. It must be actively claimed when filing the annual Profits Tax Return (BIR51), with supporting documentation. The IRD assesses each claim individually, and may conduct a detailed enquiry. Approval is not guaranteed.
